I don't understand all the BS... get your damn car back, give him his 1000.00 deposit back, and sh!t on his grass. His wife did not give them the title, or sign it over in their name. He wouldn't have gotten it inspected if he wasn't serious about buying it and if he didn't plan on purchasing it (provided it passed the inspection). Your wife probably either made it sound like a done deal to him, or didn't express the possibility that the deal wasn't yet rock solid until you got it all straightened out. So, unless she did express to him that the deal might fall through, it's at least as much, if not more, her fault than his.
Ask yourself, if you were in his shoes, and knew what he knew about the deal, if you would get the car inspected yourself. If the answer is "Yes", then make him whole again. If the answer is "No", just give him the deposit back. And if you're not exactly sure what he did and did not know about the status and true availability of the car, then just split the costs evenly.
EDIT: Your wife accepted a deposit check for the vehicle. That is "Intent to Sell", and the prospective buyer has every right to have the car inspected by an independent mechanic before completing the transaction. He was absolutely in no way wrong to have the car inspected; it's precisely what he should have done before completing the sale. Your only "out", legally, is if it was made very clear that you had to approve of the sale first, and that it wasn't made out to seem as if it wouldn't be a problem.

That's HIS fault. They can argue all they want that you are not selling the car, but the simple fact is the car wasn't fully HIS to have inspected!

That's kinda bass-ackwards, doncha think? You're supposed to get a used car inspected by a mechanic before you pay anymore than a fully-refundable deposit (which many people will require before they let you drive off with it to get inspected) down on it.
If you go to a bank to get a loan for a used car, the first question they're likely to ask you is "Have you had a Mechanic take a look at it yet?"

if he can produce a reciept for the inspection, i'd pay him. it's your wifes fault, not his.  man up and pay him for wasting his time.

THERE.. DONE DEAL. And... one thing to think about... is the car worth 120 bucks to you?? If thats all that seperates this from your nightmare ending, pay the guy, and have your wife work the 120.00 off. ..... yeah, seh'll pay alright.

John, in trying to keep your neighborhood civil I would offer to split the 120 with him. With the guy and his punk son just living down the street you would have to be always watching your stuff. Piss him off now and your likely to get one of your cars keyed latter.
With you gone a lot I would want my neighbors to be as happy and friendly as possible. I know the cops in your town they are not likely to be terribly helpful. It's still a good ol boy network in Mckinney.

Even if his wife gave them the title, it wouldn't have been in her purview to do so- she isn't the owner of the vehicle, Koko is. Thus any transaction concerning this vehicle would be null and void. Texas law is weird....it's veriabiage concerns Livestock...you have to "read in between the lines" to get info
